What Are Derivatives?

Imagine a farmer who grows wheat and a baker who needs it to make bread. The farmer worries the price of wheat will drop by harvest time, cutting into her profits. The baker worries the price will spike, making his bread too expensive. To solve this, they can agree on a price today for a wheat delivery in six months. This agreement is a simple contract. Its value depends on the future price of wheat.

This is the core idea behind a financial derivative.

Derivatives are essentially side bets on the future value of something else. You aren't trading the item itself, like a share of stock or a barrel of oil. Instead, you're trading a contract whose value is linked to that item. This 'something else' is called the underlying asset.

Derivatives are financial instruments whose value depends on underlying assets such as stocks, bonds, commodities, or market indices.

The Underlying Asset

The value of any derivative is tied to an underlying asset. This can be almost anything that has a fluctuating value. The most common categories are:

  • Stocks: Contracts based on the price of a company's stock, like Apple or Google.
  • Bonds: Agreements tied to the value of government or corporate debt.
  • Commodities: These include physical goods like gold, oil, natural gas, corn, and wheat.
  • Currencies: Bets on the exchange rate between two currencies, like the U.S. dollar and the Euro.
  • Interest Rates: Contracts whose value changes based on shifts in benchmark interest rates.

The connection is direct. If a derivative is based on the price of gold, and the price of gold goes up, the value of the derivative will change accordingly, based on the terms of the contract.

The Players and Their Motives

People and institutions use derivatives for three main reasons, which define their roles in the market: hedging, speculating, and arbitrage.

1. Hedgers: The Risk Managers Remember the farmer and the baker? They were hedging. Hedgers use derivatives to reduce or eliminate risk from their business operations. A corn farmer can lock in a selling price for his future harvest, protecting him if prices fall. An airline can lock in a price for jet fuel, protecting it if prices rise. Hedging is like buying financial insurance.

2. Speculators: The Risk Takers Speculators use derivatives to bet on the future direction of an asset's price. They aren't trying to protect an existing business interest; they're aiming for profit. For example, a trader who believes oil prices will increase can buy a derivative that will become more valuable if that happens. This can lead to large profits but also carries significant risk. Speculators provide much-needed liquidity to the market, making it easier for hedgers to find someone to take the other side of their trade.

3. Arbitrageurs: The Opportunity Seekers Arbitrageurs look for small, temporary pricing mistakes. For instance, if a stock is trading for 💲100 on the New York Stock Exchange and a derivative linked to it implies a price of 💲100.05, an arbitrageur can simultaneously buy the stock and sell the derivative to lock in a risk-free 5-cent profit. These actions happen in fractions of a second and help keep prices consistent across different markets.

A Quick History

The idea of agreeing on future prices is ancient. Some historians point to contracts for olive harvests in ancient Greece or tulip bulbs in 17th-century Holland. But modern derivatives markets began to formalize in the 19th century with agricultural commodities. The Chicago Board of Trade, established in 1848, was a key hub where farmers and merchants could make forward contracts for grain.

The real explosion in derivatives trading happened in the 1970s. Financial deregulation and the end of fixed currency exchange rates created new kinds of risk. In response, financial engineers developed new derivatives for interest rates and currencies. The introduction of mathematical models, like the Black-Scholes model for pricing options, brought more precision and confidence to the market.

It's a fundamental part of the global financial system, allowing businesses to manage risk and investors to find new opportunities. While complex and sometimes controversial, derivatives play a crucial role in making financial markets more efficient.
