How Cap and Trade Works
The name “cap and trade” perfectly describes the process.
First, a government or regulatory body sets a cap, which is a firm limit on the total amount of greenhouse gases that can be emitted by a group of industries over a certain period. This cap is gradually lowered over time to meet climate goals.
Next, certificates equivalent to the cap are distributed to the companies. Each certificate allows for one ton of CO₂ (or the equivalent in other greenhouse gases) to be emitted. Then comes the trade.
Companies that can reduce their emissions for less than the market price of a certificate have a financial incentive to do so. They can then sell their extra certificates to other firms.
On the other hand, companies that face high costs for reducing emissions can choose to buy certificates from the market instead. This flexibility allows emissions to be cut in the most cost-effective way possible. A company with modern equipment might find it easy to cut pollution and sell its certificates, while an older facility might need to buy them as it works on a longer-term upgrade.
An Incentive for Innovation
This system does more than just limit pollution. It creates a direct financial reward for companies that innovate and find cleaner ways to operate. The price of a climate certificate sends a clear signal to the market: emitting carbon has a cost. The higher the price, the stronger the motivation to invest in green technologies, energy efficiency, and renewable resources.
By making pollution a line item on a company's balance sheet, emissions trading systems encourage businesses to think strategically about their environmental impact. This approach is now active in many parts of the world.
