Return on Equity (ROE) is a familiar metric for gauging a company's profitability relative to shareholder equity. But the final number only tells you what happened, not why. To understand the story behind the ROE, we need to break it down. The DuPont analysis is a framework that does exactly this, deconstructing ROE to reveal the true drivers of a company's performance. It shows how operational efficiency, asset management, and financial leverage work together to create shareholder value.
The Three-Stage Model
The classic DuPont model reframes the simple ROE calculation () into three distinct performance pillars. This decomposition connects the income statement (profitability) with the balance sheet (assets and leverage).
A high ROE could be driven by high profit margins, rapid asset turnover, significant leverage, or a combination of the three. It separates pure operational performance (Operating Margin) from the choices management makes about debt and how it handles its tax obligations. It answers questions like: Is profitability high because the core business is strong, or because the company has a low interest expense?

The real power of DuPont analysis emerges when comparing companies or analyzing industry trends. A
good" ROE composition is highly dependent on the industry's business model. A grocery chain and a software company can both be highly successful, but their DuPont breakdowns will look completely different.

Neither strategy is inherently better; they are simply different paths to achieving a strong ROE.
