The Three-Statement Link

Financial statements are not independent documents; they are interconnected pieces of a single story. A transaction that affects one statement will invariably ripple through the others. Understanding this interplay is the difference between simply reading numbers and truly analysing a business.

The three key financial statements work together. The Balance Sheet, Income Statement, and Cash Flow Statement form a complete picture of profitability, stability, and cash management.

Think of it this way: the Income Statement and Cash Flow Statement describe what happened over a period (like a quarter or a year), while the Balance Sheet is a snapshot at a specific point in time. The period statements explain the change between two Balance Sheet snapshots.

The most direct link is Retained Earnings. Net income from the Income Statement, after subtracting any dividends paid, flows into the Retained Earnings account within Shareholders' Equity on the Balance Sheet. This is the primary bridge connecting profitability to the company's net worth.

Likewise, the Statement of Cash Flows reconciles the Net Income from the Income Statement to the actual change in the cash balance on the Balance Sheet. It starts with Net Income and adjusts for non-cash items and changes in working capital, ultimately showing the movement in the cash account from the beginning of the period to the end.

Tracking Non-Cash Charges

Non-cash charges, like depreciation and amortisation, are crucial reconciling items. They are expenses on the Income Statement that reduce reported profit but don't involve an actual cash outlay during the period. Depreciation is the classic example.

When a company buys a machine for 💲100,000, the cash is spent upfront. But for accounting purposes, the cost is spread over the machine's useful life. That annual expense is called depreciation.

Let's trace how a $10,000 depreciation expense impacts the three statements:

  1. Income Statement: Depreciation is recorded as an operating expense. This reduces Earnings Before Tax (EBT) by $10,000. Assuming a 25% tax rate, the tax expense is lowered by $2,500 (a 'tax shield'), and Net Income decreases by $7,500.
  2. Statement of Cash Flows: We start with the lower Net Income. In the Cash Flow from Operations section, the $10,000 depreciation is added back because it was a non-cash expense. The net effect on cash flow from this specific action is an increase of $2,500, purely from the tax savings.
  3. Balance Sheet: The value of Property, Plant, and Equipment (PP&E) decreases by the $10,000 depreciation charge. On the equity side, Retained Earnings decreases by the $7,500 drop in Net Income. The remaining $2,500 is reflected in the Cash account, which increased due to the tax shield. The accounting equation remains balanced.

IFRS 18 and Future Reporting

Global accounting standards are always evolving. A significant update, IFRS 18, is set to replace IAS 1 from January 2027, changing how companies present their financial performance. The goal is to improve comparability and transparency for analysts.

The gaps in transparency and comparability in financial reporting drove the International Accounting Standards Board (IASB) to act by introducing IFRS 18, Presentation and Disclosure in Financial Statements.

Two key changes are coming:

  • New 'Operating Profit' Subtotal: IFRS 18 will mandate a defined 'Operating Profit' subtotal on the income statement. This figure will include all income and expenses from the main business activities before accounting for financing, investing activities, and income taxes. This standardisation will make it easier to compare the core operational performance of different companies.

  • Management Performance Measures (MPMs): Companies often report non-standard metrics like 'Adjusted EBITDA' or 'Core Earnings' to show their performance. Under IFRS 18, any such MPMs must be disclosed in a single note in the financial statements. Companies will have to explain why they use the measure, reconcile it to the nearest IFRS-defined total, and provide the related tax effect. This brings rigour and clarity to the custom metrics management wants to highlight.

When building integrated financial models, you'll encounter circular references. This is a situation where a formula refers back to its own cell, either directly or indirectly. In finance, this isn't an error; it's a reflection of how business works.

The most common example involves interest-bearing debt. The interest expense on the Income Statement depends on the average debt balance during the period. This debt balance is shown on the Balance Sheet. One calculation depends on the other.

Modelling software like Excel can solve these, but it's vital to understand the underlying logic. Knowing where these loops occur is key to building accurate and robust financial models for valuation and strategic planning.
