How They Stay Stable
Maintaining that peg isn't magic. It requires a specific mechanism to back the token's value. There are three main approaches to achieving this stability.
1. Fiat-Collateralized This is the most common and straightforward type. For every stablecoin issued, there is an equivalent amount of a fiat currency (like U.S. dollars or Euros) held in a real bank account as collateral. If a company issues one million $USDC tokens, it should have one million U.S. dollars in reserve. This 1:1 backing provides a direct and simple guarantee of the token's value.
2. Crypto-Collateralized These stablecoins are backed by other cryptocurrencies. Because the collateral itself (like Ethereum) is volatile, these stablecoins are usually "over-collateralized." This means the value of the crypto held in reserve is significantly higher than the value of the stablecoins issued. For example, you might need to lock up $200 worth of Ethereum to mint $100 worth of a crypto-backed stablecoin. This extra cushion helps absorb price shocks in the collateral, protecting the stablecoin's peg.
3. Algorithmic Algorithmic stablecoins are the most complex. They don't use any collateral. Instead, they rely on smart contracts—self-executing code on a blockchain—to manage the token's supply. If the stablecoin's price rises above $1, the algorithm automatically issues new tokens to increase supply and bring the price back down. If the price falls below $1, the algorithm buys tokens off the market to reduce supply and push the price back up. This type is highly experimental and relies entirely on its underlying code and game theory to maintain stability.

Their purpose is to provide the stability of a traditional currency with the flexibility of a digital asset. This makes them useful for traders moving in and out of volatile cryptocurrencies, as well as for payments and remittances where price stability is crucial.
