How Do They Stay Stable?
Keeping that peg is the most important job of a stablecoin. While the technical details can get complex, there are two basic ways they achieve this stability.
The most common method is collateralization. This means the stablecoin is backed by real-world assets. For every stablecoin issued, there is an equivalent value of an asset held in reserve, like U.S. dollars in a bank account. If you want to cash out your stablecoin, the issuer can give you the dollar it represents from their reserves.
The second method uses algorithms. These stablecoins aren't backed by any collateral. Instead, they use smart contracts—essentially automated programs on the blockchain—to control the supply of the coin. If the price rises above the peg, the algorithm automatically creates more coins to bring the price down. If the price falls below the peg, it reduces the supply to bring the price back up. It’s a bit like a central bank managing a currency, but done automatically by code.
