Every investment's return can be broken down into a few key parts. In professional finance, this is often expressed with a fundamental equation that separates market-driven gains from manager-driven skill. It provides a clear framework for judging performance.

The Quest for Alpha

Most traditional investment funds are "long-only," meaning they primarily profit when the market goes up. Their returns are dominated by beta. If the S&P 500 rises 10%, a fund that rises 11% has a positive alpha, but most of its return still came from just riding the market wave. This is why many index funds, which simply mirror the market and have a beta of 1, often outperform active managers after fees are considered.

Hedge funds, by contrast, operate on an philosophy. Their goal is to generate positive returns regardless of whether the market is up, down, or sideways. They do this by trying to isolate alpha. The manager only earns a significant payout if they deliver returns above and beyond the market.

Proponents of active management argue that markets are not perfectly efficient.
