Relying on a single technical indicator is like navigating with only a compass. It tells you a direction, but gives no information about the terrain, weather, or your speed. You might be heading north, but straight into a swamp. Professional traders rarely risk capital on one piece of information. Instead, they seek confluence.
Technical confluence is the practice of looking for agreement between multiple, independent indicators before making a decision. It’s a weight-of-evidence approach. When a price action signal, a momentum indicator, and a volume benchmark all point to the same conclusion, the probability of a successful trade increases significantly.
One signal is a guess. Two signals are a hint. Three or more create a high-probability setup.
The key is to combine indicators that measure different things. Stacking three different momentum oscillators is redundant; it’s like asking three people who all read the same script for their opinion. A robust approach combines tools that analyse price, volume, and volatility as separate dimensions of market activity.
VWAP The Institutional Benchmark
The cornerstone of many confluence strategies is the Volume Weighted Average Price (VWAP). Unlike a simple moving average that treats every price point equally, VWAP gives more weight to price levels where more trading occurred. This makes it a powerful proxy for the 'fair value' of an asset during a specific session.
Large institutions often use VWAP to gauge their execution quality. If they buy below the VWAP, they got a 'good' price; if they buy above it, they 'overpaid.' This institutional focus means the VWAP line often acts as a dynamic level of support or resistance. Price holding above VWAP is generally seen as bullish for the session, while trading below it is bearish.
While the standard VWAP resets each day, a more flexible tool is the . This allows you to start the VWAP calculation from any point on the chart, not just the start of the day. By anchoring the VWAP to a significant event—such as an earnings release, a major news announcement, or a key high or low—you can track how 'fair value' has evolved since that catalyst. It helps answer the question: "Since the big news, who is in control, buyers or sellers?"
Layering Momentum and Volatility
With VWAP as our value anchor, we can add other indicators to measure different market dynamics. For momentum, the Relative Strength Index (RSI) is a classic choice. Instead of just using the standard 'overbought' (above 70) and 'oversold' (below 30) levels, we can use the 50-line as a simple momentum threshold.
If the price is above VWAP and the RSI is holding above 50, both value and momentum are aligned bullishly. Conversely, a price below VWAP with an RSI below 50 signals bearish alignment. This simple check acts as a filter, preventing you from buying into a weak bounce or shorting a shallow dip.
Combine Multiple Technical Analysis Tools: Utilize a combination of chart patterns, trendlines, support, and resistance levels, moving averages, and oscillators to enhance the accuracy of your market analysis and trading decisions.
Finally, we need to manage risk by understanding volatility. The (ATR) doesn't give directional signals, but it measures how much an asset is typically moving over a given period. This is critical for setting realistic stop-loss orders.
For example, if a stock's 14-day ATR is $1.50, placing a stop-loss just $0.25 away from your entry is asking for trouble; normal market 'noise' will likely stop you out. A more robust approach is to place your stop at a multiple of the ATR, such as 2x ATR, below your entry for a long position. This adjusts your risk based on the stock's current behaviour, not an arbitrary amount.
This framework moves you from making one-dimensional guesses to building a multi-faceted case for each trade. By confirming that value, momentum, and volatility are all aligned with your thesis, you systematically shift the odds in your favour.
