Stablecoins are digital assets designed to maintain a stable value, most commonly by being pegged to traditional currencies such as the U.S. dollar.

Their goal is to combine the best of both worlds: the stability of a traditional currency, like the US dollar, with the speed and global reach of a cryptocurrency. This makes them incredibly useful for traders, who can move out of volatile positions without leaving the crypto ecosystem, and for anyone who wants to send money quickly and cheaply across borders.

How They Stay Stable

Maintaining a stable price, often called a "peg," isn't simple. Stablecoins achieve this using a few different methods. The most common approach is to back the digital coin with real-world assets.

Fiat-Backed Stablecoins These are the most straightforward. For every digital coin in circulation, there is an equivalent amount of a traditional currency, like the US dollar or the Euro, held in a bank account. Companies that issue these stablecoins, such as Tether (USDT) and USD Coin (USDC), undergo regular audits to prove they have the reserves to back up their coins.

Some stablecoins take a more decentralized approach, avoiding traditional banks altogether.

Crypto-Backed Stablecoins Instead of fiat currency, these stablecoins are backed by a reserve of other cryptocurrencies. To protect against the volatility of the backing assets, they are over-collateralized. This means the value of the crypto held in reserve is significantly higher than the value of the stablecoins issued. For example, you might need to lock up 💲150 worth of Ethereum to mint 💲100 worth of a stablecoin like DAI. This extra collateral acts as a buffer if the price of Ethereum drops.

Finally, the most experimental and complex type attempts to maintain its peg without any collateral at all.

Algorithmic Stablecoins These rely on smart contracts and algorithms to manage the coin's supply. If the price of the stablecoin rises above its target (e.g., 💲1), the algorithm automatically creates new coins to increase supply and bring the price back down. If the price falls below the target, the algorithm buys coins off the market to reduce supply and push the price up. This model is highly complex and has proven to be risky, with some prominent examples failing spectacularly.
