What is Return on Investment?

It’s a performance measure used to evaluate the efficiency or profitability of an investment. Essentially, it tells you how much bang you got for your buck.

Calculating ROI

The formula for ROI is straightforward. It divides the net profit of an investment by its original cost, then multiplies the result by 100 to express it as a percentage.

To find the net profit, you simply subtract the initial cost of the investment from the final gain you received from it. This makes the full formula look like this:

Let's use an example. Suppose you spend $500 on a professional certification course. Within a year, this certification helps you land a promotion that increases your salary by $2,500. Let's calculate the ROI for that first year.

Then, calculate ROI: (💲2,000 / 💲500) × 100% = 400%.

Interpreting the Percentage

The ROI percentage is a quick snapshot of an investment's profitability. A positive number is good, a negative one is bad, but the context matters. An ROI of 20% might be amazing for one type of investment but poor for another.

Calculating ROI seems simple, but accurately estimating the costs and gains can be tricky. Several factors can influence the final number.

What is the total cost? Don't just consider tuition. Think about books, fees, transportation, and even the income you might miss out on while you're studying (this is called an opportunity cost).

Similarly, the "return" isn't just about your starting salary. You should also consider potential for salary growth, signing bonuses, benefits, and long-term career stability. An educational path with a lower starting salary might offer much faster growth, leading to a higher ROI over five or ten years.

If you’re considering these high-ROI college degrees, remember to weigh your interests, strengths and long-term goals alongside financial factors.

The timeframe you use for your calculation is also critical. A one-year ROI will look very different from a ten-year ROI. Longer-term investments, like a university degree, often have a low or even negative ROI in the first year but can deliver substantial returns over a lifetime.
