The Foundation of Accounting

At the heart of all accounting is a single, elegant equation. It’s the rule that governs how every financial transaction is recorded, ensuring that a company's books are always in balance. This concept is the bedrock of what's called double-entry bookkeeping, a system that has been used for centuries to track financial health.

The accounting equation — assets = liabilities + equity — serves as the foundation for double-entry bookkeeping.

Let's look at the equation itself.

To understand the equation, you first need to understand its three parts. Think of it this way: Assets are what the business uses to operate. Liabilities and Owner's Equity are the sources of those assets—who provided the funds for them. The funds either came from borrowing (liabilities) or from the owners (equity).

A company's financial debt or obligation that arises during the course of its business operations.

Equity

The owner's stake in the company. It's the amount of money that would be returned to a company's shareholders if all of the assets were liquidated and all of the company's debt was paid off.

Keeping the Balance

The accounting equation must always be in balance. For every transaction, there is an equal and opposite reaction, just like in physics. This is the core principle of the double-entry system: every entry has to have another corresponding entry for a different account.

Imagine a simple scale. If you add weight to one side, you must add the exact same weight to the other side to keep it level. The accounting equation works the same way. Every business transaction affects at least two accounts, keeping the equation in perfect balance.

Let's walk through a few examples to see this in action.

Example 1: Starting a Business You start a bakery and invest 💲10,000 of your own money. The business now has 💲10,000 in cash.

  • Assets (Cash) increase by 💲10,000.
  • Owner's Equity increases by 💲10,000.

The equation is in balance.

The cash is an asset because the business can use it. The source of that asset was you, the owner, so your equity in the business is now $10,000.

Example 2: Taking Out a Loan Your bakery needs a professional oven that costs 💲5,000. You get a loan from a bank to pay for it.

  • Assets (Cash) increase by 💲5,000.
  • Liabilities (Bank Loan) increase by 💲5,000.

Let's update the equation: A=L+OEA = L + OE 💲15,000(💲10k+💲5k)=💲5,000+💲10,000💲15,000 (💲10k + 💲5k) = 💲5,000 + 💲10,000

The equation is still in balance.

The business's cash increased, but so did its obligations. The cash came from a lender, not the owner, so it's recorded as a liability.

Example 3: Buying the Oven You use the 💲5,000 from the loan to buy that new oven.

  • Assets (Cash) decrease by 💲5,000.
  • Assets (Equipment) increase by 💲5,000.

This transaction only affects the 'Assets' side. One asset (cash) was swapped for another (equipment). The total value of assets remains the same.
